A chargeback is the reversal of a payment transaction initiated by the cardholder's issuing bank at the cardholder's request, returning the transaction amount to the cardholder and debiting it from the merchant's account. Chargebacks exist as a consumer protection mechanism, giving cardholders recourse when goods are not delivered, a transaction is unauthorized, or the merchant has not honored their obligations. In practice, they are also a significant source of cost and operational burden for merchants.
The chargeback process follows a defined lifecycle governed by card network rules (Visa, Mastercard, Amex each have their own frameworks, though they follow similar structures). When a cardholder disputes a transaction with their bank, the issuer initiates a chargeback, provisionally crediting the cardholder's account and debiting the merchant's acquiring account. The merchant then has an opportunity to respond with evidence through Chargeback Representment, demonstrating that the transaction was legitimate and the dispute is unfounded. If the merchant cannot provide adequate evidence, the chargeback stands and the funds are returned to the cardholder.
Beyond the direct cost of the reversed transaction amount, chargebacks carry fees (typically $15-100 per dispute, charged by the acquirer regardless of outcome), operational costs (staff time to gather evidence and respond), and threshold consequences: merchants who exceed network-defined chargeback ratios enter monitoring programs that carry escalating fines.
The root causes of chargebacks fall into two categories. True fraud chargebacks arise from genuinely unauthorized transactions, stolen cards used without the cardholder's knowledge. Friendly Fraud chargebacks arise when cardholders dispute legitimate transactions, claiming non-delivery, non-receipt, or unauthorized use when the transaction was actually made or authorized by the cardholder.
A refund is a voluntary transaction initiated by the merchant, they choose to return funds to the customer, typically through the same payment channel. A chargeback is an involuntary reversal initiated by the cardholder's issuing bank, the merchant has no control over the initiation. Refunds carry no penalties and do not affect chargeback ratios.
Time limits vary by card network and dispute reason code, but most chargebacks must be filed within 120 days of the transaction date or the date the cardholder became aware of the problem. For services or subscriptions, the clock may start from when the service was expected to be delivered or renewed. Some reason codes have shorter windows, 75 days for certain Mastercard categories.
3DS authentication triggers a Liability Shift for qualifying transactions. When a transaction is successfully authenticated through 3DS, whether frictionlessly or through a step-up challenge, and fraud subsequently occurs, the liability for that fraud-related chargeback shifts from the merchant to the issuing bank. The merchant is protected from the cost of the chargeback for that transaction.
